When turned on, Smooth Lighting causes light to propagate across large areas like how it would in the real world - a block might be dark near one corner of a face, but bright near the opposite corner of the same face.

When turned off, each of the blocks' faces is lit individually and flatly, so large areas will show clear, sharp changes across neighboring blocks as each face gets a different amount of light. Sort of like how lighting was done in the early days of 3D graphics. This usually takes less computing power than smooth lighting, which usually results in faster frame rates, particularly on older hardware.

IMO the not smooth lighting fits better to the cubic 3D world.
